Once you have a list of Sharia-compliant candidates, how do you choose between them? This lesson covers the two dominant investing philosophies, how to read dividends, how sectors behave across the economic cycle, and the most important valuation ratio in investing.

3.1 Growth vs. Value (and "Stable") Investing

Equity investors broadly split into two philosophies:

Value & Stable Investing

Rooted in Benjamin Graham's work, value investing assumes markets are inefficient in the short term and that fear/euphoria push prices away from a company's true "intrinsic value" (the discounted value of its future cash flows). Value investors demand a margin of safety — buying at a 25–40% discount to estimated intrinsic value — as a buffer against forecasting errors.

Graham split investors into two types: the defensive investor (large, financially fortress-like companies, 10 years of positive earnings, 20 years of uninterrupted dividends, P/E under 15) and the enterprising investor (willing to do deep analysis on cheaper, smaller, or temporarily depressed companies).

Warren Buffett evolved this approach toward "economic moats" — durable competitive advantages that let a business earn a Return on Invested Capital (ROIC) well above its cost of capital for a long time, without competitors eroding those returns.

Growth Investing

Growth investors don't look for a discount to today's earnings — they look for companies whose revenue and earnings are expanding rapidly, often in large, expanding markets. These companies typically reinvest all their profits into R&D, customer acquisition, and scaling, which is why pure growth stocks rarely pay dividends.

Because most of a growth company's valuation depends on cash flows expected 5–20 years out, these stocks carry high duration risk: when interest rates rise, the present value of those distant cash flows falls sharply, often causing outsized price drops even when the business itself is performing fine.

Neither approach is inherently "more halal" — both are about identifying real productive businesses. The key Sharia filter (Lesson 2) applies equally to growth and value candidates; your choice between them is a strategy decision about risk and return, not a compliance decision.

Graham didn't leave "defensive investor" as a vibe — he prescribed hard numbers:

The enterprising checklist is the essence of "cigar-butt" investing — buying a discarded business anchored to the liquidation value of its hard assets, for one last profitable puff.

Buffett's moat, quantified. Influenced by Charlie Munger, Buffett shifted from statistically cheap companies to businesses whose Return on Invested Capital (ROIC) consistently exceeds their cost of capital (WACC) over long periods — without competition eroding it. That spread is the economic profit engine: a great business compounds its intrinsic value at roughly its ROIC. In practice, high-moat businesses show consistently high ROIC, low maintenance capital expenditure, strong free cash flow, and revenue growth driven by pricing power rather than debt-fueled acquisitions. The insight that changed value investing: time is the enemy of the poor business and the friend of the great business — durability can be a better margin of safety than a cheap price on a decaying asset.

Inside the growth playbook: TAM, reinvestment, and duration risk

Growth investing has its own vocabulary and its own physics:

  • The bet. Growth investors accept an entry price that looks exorbitant by Graham's standards because they believe future cash flows will be so much larger that today's multiple is justified by the business's terminal scale. The targets are usually companies in rapidly expanding total addressable markets (TAM) or running disruptive models that make incumbents obsolete.
  • Why no dividends. When a company's marginal return on invested capital is exceptionally high, rational finance says retain 100% of earnings and pour them into R&D, customer acquisition (analysts watch lifetime value vs. acquisition cost), and scaling. Paying a dividend would starve the land-grab.
  • The physics of duration risk. Because most of a growth stock's value sits in cash flows expected 5–20 years out, it behaves like a long-duration asset: when interest rates rise, the discount rate applied to those distant cash flows rises, and their present value collapses — producing violent multiple compression even when the business itself is executing perfectly.

The deeper tension between the two schools: mean reversion vs. structural compounding. Value investors bet that out-of-favor assets revert to average profitability (returns come from the multiple re-rating). Growth investors bet that a select few companies escape mean reversion entirely, sustaining hyper-growth far longer than the market expects (returns come from fundamentals compounding). Both are bets on real businesses — which is why the Sharia screen applies identically to each.

3.2 Understanding Dividends

A dividend is a portion of a company's profit distributed to shareholders in cash (or sometimes additional shares). The decision to pay — or not pay — a dividend tells you a lot about a company's stage of life:

  • Young, fast-growing companies usually retain 100% of earnings to fund growth — no dividend.
  • Mature companies with more cash than they can profitably reinvest tend to return the surplus via regular dividends.
  • A dividend cut is one of the strongest negative signals a company can send — it tells the market management no longer has confidence in sustaining the payout, and share prices often fall sharply on the news.

A high yield can mean a bargain — or it can be a "value trap": the price has already collapsed because the market expects a dividend cut. Always check why a yield looks high.

Payout Ratio

Dividends Paid ÷ Net Income

The share of profit paid out. A ratio near or above 100% is unsustainable long-term — the company would be paying out more than it earns.

DRIP (Dividend Reinvestment)

Automatically using dividends to buy more shares (often fractional, fee-free). Over decades, this reinvestment — and the dividends those new shares then generate — accounts for a large share of total stock market returns.

Why dividend decisions are such a loud signal

Corporate finance theory explains why the market reacts so violently to dividend changes:

  • Signaling theory. Managers know far more about the company's future than outsiders. Accounting earnings can be massaged with accruals and depreciation assumptions — but a cash dividend requires actual money leaving the treasury. It can't be faked, which is what makes initiating or raising one a credible signal of confidence, and cutting one such a severe admission.
  • Agency theory. Managers left sitting on excess cash are tempted to build empires — overpriced acquisitions, pet projects, inflated pay. Committing to a big regular dividend strips away that idle cash and forces the company to face external scrutiny (banks, markets) whenever it wants to fund something new.
  • Life-cycle theory. Young firms with abundant high-return projects rationally retain 100% of earnings; mature firms generating more cash than they can profitably reinvest should pay it out. Research by Fama and French confirmed payout tracks firm size, profitability, and investment opportunities. A dividend initiation quietly announces: we've grown up.
  • The "bird-in-the-hand" fallacy. Investors feel a cash dividend is safer than a paper gain — even though the share price drops by the dividend amount on the ex-dividend date. The preference is psychological, but it persists (and companies cater to it).

One more useful formula: the Sustainable Growth Rate = Return on Equity × Retention Ratio (the share of profit kept). A company paying out most of its earnings mathematically cannot grow fast unless it earns an exceptional return on the sliver it retains — a hard ceiling worth checking against any rosy growth story.

Three dividend policies — and the theorem that says none should matter

A famous piece of theory first: the Modigliani-Miller dividend irrelevance theorem proves that in a perfectly frictionless market — no taxes, no transaction costs, no information gaps — dividend policy has zero effect on a company's value. Shareholders could manufacture their own "dividend" by selling a sliver of stock. The reason dividends matter enormously in practice is that real markets are defined by their frictions: information asymmetry, agency conflicts, taxes, and psychology (which is exactly what the signaling, agency, and life-cycle theories above describe).

Given that, companies formalize one of a few payout structures:

Technology

Highly sensitive to corporate capital spending and interest rates. High growth, high margins — but high valuations mean it's hit hard when rates rise (Late-Cycle, Recession).

Healthcare

Defensive and non-cyclical — people need medicine in good times and bad. Driven by aging populations and innovation; sensitive to regulation and patent expirations.

Energy

Hyper-sensitive to global supply/demand and geopolitics. Tends to outperform late in the cycle as commodity prices surge, offering an inflation hedge.

Consumer Goods

Splits into two: Discretionary (cars, travel, retail — highly cyclical, depends on consumer confidence) and Staples (food, household products — deeply defensive, demand doesn't disappear in a downturn).

Markets are forward-looking. Sector leadership tends to shift before the economic data confirms a new phase — often three to six months ahead. This is why sector rotation is a probabilistic, predictive exercise, not a reactive one.

Historically, the decisive shifts in sector leadership cluster around three inflection points: the end of a recession, the first post-recession rate hike, and the start of a recession.

3.4 The P/E Ratio: The Most-Used (and Most Misused) Metric

The Price-to-Earnings (P/E) ratio tells you how much investors are paying today for each dollar of a company's annual profit:

P/E = Share Price ÷ Earnings Per Share (EPS)

  • Trailing P/E uses the last 12 months of actual (audited) earnings — backward-looking but factual.
  • Forward P/E uses analysts' estimated earnings for the next 12 months — more relevant, but only as good as the forecast.

The #1 beginner mistake: assuming a low P/E always means "cheap" and a high P/E always means "expensive." A P/E ratio is the mathematical output of a company's expected growth, its payout ratio, and the market's required return. A regulated utility with slow, capped growth might fairly trade at a P/E of 10–15. A fast-growing tech company with explosive earnings potential might fairly trade at 40–50+. The error is comparing the two directly — P/E ratios are only meaningful when compared within the same industry, against companies facing similar growth prospects and risks.

Beyond P/E: justified multiples and following the cash

A P/E can be derived, not just compared. The Gordon Growth Model links a stock's fair value to its expected dividend, required return, and sustainable growth — and rearranging it yields a "justified P/E": the multiple the fundamentals actually support. The algebra proves the intuition from this lesson: a justified P/E rises with the payout ratio and expected growth, and falls as the required return rises. If a stock's market P/E is far above its justified P/E, it's quantitatively expensive regardless of how it compares to peers.

Why professionals follow cash, not earnings. EPS is an accounting construct — shaped by non-cash accruals, depreciation schedules, and management assumptions, all within the rules. Cash is a physical reality. That's why institutional analysis leans on Free Cash Flow: the cash a business actually generates after operating costs and the capital spending needed to maintain and grow its assets. Two flavors matter:

  • FCFF (to the firm): cash available to all capital providers — lenders and shareholders — before financing choices.
  • FCFE (to equity): what's left for shareholders after debt interest and principal payments.

The gap between them is a built-in leverage detector: a heavily indebted company can show healthy FCFF from operations while its FCFE is zero or negative — every dollar of operating cash is consumed servicing debt. Valuing such a stock on an earnings multiple alone completely misses that existential risk. Trace the cash all the way down to what's actually left for you.
